when creating a new LEAD in workspace, we add through the company. this company has associated contacts, but then once in the workspace , we can't add the contact.
You're right, the dropdown should prepopulate with associated records. Is the user who took this screenshot the owner of these contacts? If not, making them the owner would be the first thing I'd suggest trying.
If you have this setting enabled, this might interfere with adding un-owned contacts:
